I can confirm that iTunes 12.6 (I have 12.6.0.100) does work with 1st gen ATV. However until I disconnected my ATV from my iTunes library, then reconnected, iTunes failed to recognise the ATV after the update. Once I reconnected, the ATV showed up in iTunes and I was able to enter the code and the sync started.

When you select "Set Up with Device" you simply need to follow the instructions found on the prompt screen seen above: unlock your iOS device, enable Bluetooth if it isn't already on, and hold the device in the general vicinity of your Apple TV. Almost all my network is Z9vy.
